I use the DC feature currently because I like getting my credit right away. I keep seeing it said on the forums that it provides 'insurance' for the book in case it goes lost. Does that also mean that I will get credit for sending, and the intended receiver get credit back, if the book sustains water damage or arrives eaten by a PO machine? I do wrap in plastic but thought if it gets shredded then dropped in a puddle (just my luck) that I would still get credit and the other person get their credit back from PBS. Or does it still fall under the 'play nice and I give their credit back'?

The sender does not have to give the credit back in a USPS damage situation no matter if they used DC or not. That is not the sender's fault that the USPS mishandled the book and they do not need to give up the credit for something they are not responsible for. The receiver will not get their credit returned because they need to mark the book received, as long as it makes it there. In the case of USPS damage, the receiver is just out.

The credit assurance is only for the case where the book disappears and never arrives. In that case the DC guarantees the sender's credit and site returns the requester's credit.
